Hi,
You can use the freeware Audacity. Just the select the recording source in Audacity as "Wave Out" and hit the record button! Audacity also has some cool features to spruce up the recooded music.

You need the LAME MP3 Library to export the file to MP3 format. Lame is free and you can get it here.

Replay radio does it. Unfortunately it's not free but a demo can be obtained at *www.replay-video.com/replay-radio/index.php

More info here -

*radio.about.com/cs/recordingstreams/ht/RecordStreams.htm

and some freeware alternatives here -

Jet audio has the feature, but it does not allow you to record into mp3 format. But it supports wma, ogg etc.
